When I give feedback using rubric I add newlines so the text is easier to read, but those newlines are not kept and all sentences run together. Is there a way to preserve formatting of comments? Allowing paragraphs? or bulleted lists?

When you provide feedback in that way, you are using a standard text box that really doesn't allow for much (or any, for that matter) formatting. There is a Feature Idea currently on Instructure's "Product Radar" (which means they are aware of the need but won't be able to develop it right away) that you should check out: Allow HTML in Assignment Comments. This idea gets at the larger issue of allowing HTML formatting in assignment comments, and as you'll see from the comments, people also want simple formatting like bold/underline/italics, bulleted/numbered lists, etc. I would encourage you to vote up on that idea if you feel that it addresses your need. Also, add your feedback to that thread on why this is important to you so that Instructure's engineers have more and more "use cases" for them to work with.
While this might not have been the answer you were hoping for, I am hopeful that it helps knowing that more formatting options are needed...and it appears that eventually Instructure will address this.
