I can't duplicate the behavior you're describing. When I set up an assignment with those identical settings and try to submit a jpg, pdf, or xlsx file, I get a warning that "This file type is not allowed..."
I see from some other thread atAssignment with Restrict Upload File Types that files submitted through Office 365 integration may not respect those restrictions. However, we don't have Office 365 integration set up here, and I can't duplicate that behavior with the Google Docs/Google Drive integration--with that, it simply doesn't display any of the files which don't have the correct extension.
Yes I think you're exactly right - we use Google Drive and I realized today that students who turn their files in through that menu aren't restricted like they should be. This should be a feature request!
